The original AVI files plays perfectly, no problems. But if I try to encode it to MPEG it comes out with bad video.

You should go get flaskmpeg and re-encode the avi filewith the divx codecs
get the .060 preview version the beta isn't stable yet
Open the video file with flaskmpeg
Go under the options tab
the video make the frame size 704x480 if possible this will give you the best picture quality when re-encoding for vcd
keep the frame rate at 29.97 fps
leave the rest alone
go under the audio tab just do direct stream copy
under files, set where you want the file to save to
under the general tab, you get tell it how much of the file you want encode thus if you tell it to encode 20 seconds you test 20 seconds of the file rather than the whole thingComment

then back under the options drop down menu again
select the video codec you want to use, I am assuming you are going to be using divx 5.0.5
when you click on it, it will let you configure it
Under the bitrate control
Leave the variable bitrate control at 1-pass
leave everything else the same
under general parameters set the key frames to 300 leave everything else the same
under the profiles tab click the high definition profileComment

Not meaning to offend you but, based on your very obvious (and you stated this yourself) lack of knowledge in this area, I'd strongly suggest you ask the person who "made this .AVI for you" to show you how to deal with your problem...Comment

I dont see this under the options menu, what I see is:
Output format options (I can't click on it, its unclickable)
Global Project options (Export Movie Settings) (I can't click on it, its unclickable)
Slecect Output format --> AVI OUTPUT, bbMpeg Encoder, Open DML Avi output

i have made many good quality vcds but its not worth the trouble to try and make a vcd with a file that someone else made because you never know how they encoded and what they used,
your better to start from the very beginning and do the whole thing yourselfComment
